The Negative Externalities of the Dollar Hegemony and Korea’s Reactive Monetary Strategy
In recent discussions of economic security, monetary and financial stability has been relatively neglected, despite the fact that abrupt fluctuations in international capital flows and financial market instability constitute major sources of structural vulnerability. In particular, changes in U.S. monetary policy and financial market conditions exert a direct influence on global liquidity, generating negative externalities for other countries in the form of volatile capital flows, exchange rate instability, and heightened risks of financial crises. This paper analyzes the structural sources of monetary and financial instability inherent in the dollar hegemonic system and examines Korea’s policy options for responding to these challenges. To date, Korea has relied primarily on the accumulation of foreign exchange reserves and the Korea–U.S. currency swap arrangement as core strategies for securing monetary and financial stability. However, given the opportunity costs and political constraints embedded in these approaches, this paper argues that capital controls represent a complementary yet essential policy instrument for maintaining monetary and financial stability under the dollar hegemonic system.
